Summary
Most franchise systems consist of franchisees as well as franchisor-owned units. At the first glance this is surprising since either franchising units or system leader-owned units are more efficient. So one would expect either pure franchise systems or systems with only leader-owned units. We examine several approaches for explaining plural systems as well as the optimal mixture of franchised and system leader-owned units. At first, we introduce and consider several approaches for plural systems in the literature. None of these approaches explains the optimal mixture. Then we develop a model based on the idea of optimal risk allocation from the perspective of the franchisor. The model is based on the costs related to franchisor risk as well as on the costs for controlling franchised units. These cost categories can explain a varying fraction of franchisees to total selling units. We show that the incentive to franchise decreases with an increasing fraction of franchisees to total selling units as well as with a decreasing costs of control.
