Summary
This paper discusses equity-linked life insurance policies with an asset value guarantee from the perspective of German life insurance companies. The focus here is on the risks associated with possibly negative market values due to early cancellations/death and additional policy reserves. Both risks might result in high additional costs for the insurance company and hence, must be accurately analysed before the policy is sold.
Using modern methods of financial mathematics as well as principles of traditional life insurance mathematics, we quantify these risks and show how they might be hedged by purchasing suitable securities up front. This leads to a reduction of the index participation rate, the rate by which investors participate in gains of the underlying index.
Our analysis is independent of the chosen model for the economy. However, the calculation of the additional policy reserves and the prices of the involved securities is carried out in a deterministic interes rate economy (meaning that future spot rates are given by today’s forward rates). Main tool here is — besides the principles of the traditional life insurance mathematics — the modern arbitrage pricing theory which allows to calculate today’s fair value of future stochastic cash flows. Since equity-linked products are priced by the capital market, any other evaluation method leads to a systematic bias.
